Everyday I am searching for new ways to help people get out from under huge amounts of negative equity. Lately it seems to be easier to buy another home first and then default on the old one second.

Depending on what type of loan you have when you purchased the property many people have nothing to worry about. In California banks have what called California’s one action rule. Foreclosure or sue but not both. And with banks being bombarded with people not making payments they are looking to offload these properties though short sales faster than ever.

Most people seem to believe that a loan modification will make there life happier. The banks are going to just roll over and give them a principle reduction and lower their interest rate to 1% for 40 years.

Something very important is happening on December 31^st of this year – something that might impact your life, or the lives of your friends, family, colleagues, and clients.

What am I talking about?

The expiration of the Mortgage Forgiveness Debt Relief Act.

Oddly enough, many homeowners (including those affected by the Act) are unaware of its existence, or of its ticking clock.

The Mortgage Forgiveness Debt Relief Act applies to debt relief “forgiven” between January 1, 2007 and December 31, 2012. At this point in time, it does not appear the Act will be extended.

What’s really at stake? Money!

Let’s take a step backwards to put this in perspective.

Debt “relief” comes about when a lender “forgives” debt owed by a borrower, as can happen with a short sale, foreclosure, or other type of loan “workout”. Ordinarily, that forgiven amount is taxable. However, under the Act, the borrower’s need to pay taxes on the amount of the forgiven debt is eliminated.

Of course, there are caveats that come along with this tax relief. For example, the debt must be related to a principal residence. In addition, the total amount of the debt can’t exceed the borrower’s original mortgage loan… plus the cost of improvements made to the home.

The implications of this tax relief are huge in dollars and cents! Take a look at this example.

In 2007, John Smith bought a home for $250,000 and took out a mortgage of $225,000. This month John is relocated across the country for work and must sell his home. His current mortgage balance is $207,000. Luckily for John, his lender is a bank that is willing to work with him on a short sale… and he is lucky enough to find a buyer. John and his buyer agree to a sales price of $218,000. However, that amount falls short of what John needs to pay off his mortgage, and pay closing costs – all of which is estimated to come to $237,620. Since John does not have enough money to bring to the closing table, John’s lender agrees to the short sale, forgiving debt in the amount of $12,260.

Prior to the Act, John would have been required to declare the $12,260 as income, and pay taxes on it. Under the current provisions of the Act, taxes on John’s $12,260 in relief are forgiven. For individuals in a 20% tax bracket, that’s almost $2,500 in tax savings!

And owners of high-end homes – defaults of which are on the rise — could be looking atvery substantial tax breaks, depending on the amount of debt forgiven.

Which brings me to several questions my clients have repeatedly raised about the Act. I want to share three of those with you here:

What is the maximum amount of debt relief under the Act? Up to $2 million may be forgiven for married couples ($1 million if single or if married but filing separately); of course, this must be for a principal residence. If there is debt forgiven above this amount the borrower is taxed at ordinary income rates.
Does the Act apply to cars, boats, second homes, investment properties, credit cards, or other debt? Not under this provision. Only debt relief for a principal residence applies under the Act, however, bankruptcy debt relief is non-taxable, and that is sometimes true for insolvency as well.
Do I have to report the forgiven debt, since I won’t be paying taxes on it? Yes! See the IRS and/or your tax professional for additional details.

I’m not suggesting that you race out and tell your clients to hurry up and default on their mortgage loans so they can take advantage of the Act. However, it is important that you understand the implications of the Act and how it may affect your clients.

Encourage them to contact qualified professionals (such as attorneys or Certified Public Accountants) and suggest they visit the IRS site for information on the Mortgage Forgiveness Debt Relief Act, which can be found on the IRS’s website. I used information from that site, in addition to information provided by NAR in preparing this Zebra Report for you.

What is a QDRO? To those of us unversed in the common acronyms of divorce law, this means Qualified Domestic Relations Order. However, notes Find Law writer Andrew Chow, if you have a retirement account, and you’re facing a divorce, you may quickly become quite familiar with this acronym.
Chow breaks down the basics of a QDRO, below:

A QDRO is a court order that allows an alternate payee— a spouse, an ex-spouse, a child, or some other dependent— to collect money from a retirement account. This may be needed for spousal or child support, for example. In some states, a retirement account may also be considered community property that must be divided upon divorce.

Because QDROs can be complicated, it’s probably wise to consult an attorney experienced in dealing with them. But here is some basic information about QDROs:

What Qualifies as a QDRO?
In general, a QDRO is a court-issued judgment, order, or decree that formally approves a property-settlement agreement that involves a retirement plan. A QDRO must contain the following information:
• The name and last known mailing address of the participant, and each alternate payee;
• The name of each plan to which the order applies;
• The amount or percentage, or method for calculating the amount or percentage, to be paid to the alternate payee;
• The number of payments, or time period, covered by the QDRO.

How Does a QDRO Work?
A QDRO generally describes how retirement assets will be divided between the retirement plan’s participant and his alternate payees. A QDRO is required for any retirement plan covered by ERISA, the Employee Retirement Income Security Act.

The plan’s administrator must approve the QDRO, provided it meets certain requirements. QDRO transfers from a retirement account do not incur an early-withdrawal penalty.

How Do QDROs Get Drafted?
Plan administrators may provide QDRO forms that participants can fill out on their own. But because there are a number of legal requirements for what a QDRO must contain, it’s probably best to speak with an attorney about drafting a QDRO that meets your specific needs.

Freddie Mac Creates Short Sale Timeline

In an effort to make the short sale process more transparent, Freddie Mac (OTC: FMCC) is updating its timelines and also requiring servicers to provide weekly updates when decisions take more than 30 days after the receipt of a complete application for a short sale under the Obama Administration’s Home Affordable Foreclosure Alternative (HAFA) initiative or Freddie Mac’s traditional requirements. All decisions must be made within 60-days. The most recent announcement marks the newest part of the Servicing Alignment Initiative (SAI) Freddie Mac and Fannie Mae launched in 2011 at the direction of their regulator, the Federal Housing Finance Agency, to set consistent servicing and delinquency management requirements. Last year Freddie Mac completed 45,623 short sales, a 140 percent increase since the housing crisis began.

Freddie Mac’s new short sale timelines require servicers to make a decision within 30 days of receiving either 1) an offer on a property under Freddie Mac’s traditional short sale program or 2) a completed Borrower Response Package (BRP) requesting consideration for a short sale under HAFA or Freddie Mac’s traditional short sale program. (BRPs are standardized assistance applications developed as part of the Servicing Alignment Initiative.)

If more than 30 days are needed, borrowers must receive weekly status updates and a decision no later than 60 days from the date the complete BRP is received. This will help servicers who may need more time to obtain a broker price opinion or a private mortgage insurer’s approval on a BRP or property offer.

In the event a servicer makes a counteroffer, the borrower is expected to respond within five business days. The servicer must then respond within 10 business days of receiving the borrower’s response.

Freddie Mac will use the new timelines to evaluate servicer compliance with the SAI and its own servicing requirements.

Freddie Mac completed 45,623 short sales in 2011, a 140 percent increase since 2009. Overall, Freddie Mac has also helped more than 615,000 distressed borrowers avoid foreclosure since the housing crisis began.

“Short sales are more complex than routine home sales since they may involve multiple parties and long-distance negotiating,” says Tracy Mooney, Senior Vice President, Single-Family Servicing and REO, Freddie Mac. “Freddie Mac’s new timelines are intended to help make the decision process more transparent and timely for short-sales under the Obama Administration’s HAFA program or Freddie Mac’s traditional short-sale option. Today’s announcement underscores our commitment to help reduce credit losses and taxpayer risks by supporting more opportunities for sustained occupancy in our nation’s homes.”
